Liquid staking derivatives (LSDs) are tokens you receive when you stake ETH through protocols like Lido (stETH), Rocket Pool (rETH), or Frax (frxETH). The token represents your staked ETH plus accumulated rewards. Unlike native staking (where your 32 ETH is locked), LSDs are liquid—you can trade stETH on Uniswap, use it as collateral in Aave, or provide liquidity while still earning staking rewards (~4% APR). Your ETH stays productive without being locked.
What Are Liquid Staking Derivatives (LSDs)?
6 min read
The short version
Normal ETH staking: lock 32 ETH for months/years, earn 4% rewards, can't touch it. Liquid staking: deposit any amount of ETH (even 0.01 ETH), receive stETH or rETH (a tradeable token worth ~1 ETH each), use that token in DeFi while it auto-compounds staking rewards in the background. It's like a savings account that gives you a debit card—your money earns interest but you can still spend it. Liquidity + yield, simultaneously.
How It Works
How LSDs work (Lido stETH example): (1) You deposit 10 ETH into Lido. (2) Lido pools your ETH with others, stakes it with Ethereum validators (Lido operates 30+ node operators), and mints 10 stETH tokens for you. (3) stETH balance increases daily via rebasing (your 10 stETH becomes 10.001, 10.002, etc. as rewards accrue) or via accumulating value (1 stETH = 1.04 ETH after a year of 4% rewards, depending on token model). (4) You use stETH: trade it on Curve for ETH (exit staking instantly, no 27-hour Ethereum unstaking wait), deposit into Aave as collateral to borrow USDC, or provide stETH/ETH liquidity on Curve (earn trading fees + staking rewards simultaneously). (5) When you want your ETH back, you can: (a) swap stETH → ETH on DEX (instant, costs 0.1-0.5% slippage), (b) withdraw via Lido (7+ day queue, get exact ETH amount, no slippage). LSD protocols comparison: (A) Lido (stETH): Largest ($30B+ TVL), most liquid (deepest DEX pools), 10% fee on staking rewards (goes to node operators + DAO), distributed across 30+ node operators. (B) Rocket Pool (rETH): More decentralized (permissionless node operators, anyone can run), 14% commission, smaller ($3B TVL), slightly less liquid. (C) Frax (frxETH/sfrxETH): Dual-token model (frxETH is non-rebasing, sfrxETH earns yield), innovative mechanisms, $1B TVL. (D) Coinbase cbETH: Centralized (Coinbase runs all validators), easiest on-ramp from Coinbase exchange, $3B TVL. Benefits: (1) Capital efficiency (your ETH earns staking yield while being usable in DeFi). (2) Accessibility (stake 0.01 ETH, not 32 ETH minimum). (3) Liquidity (exit anytime via DEX, no 27-hour Ethereum unstaking delay). Risks: (1) Smart contract risk (Lido/Rocket Pool contracts could have bugs). (2) Depeg risk (stETH usually trades 1:1 with ETH but can temporarily depeg during crises, as it did to 0.95:1 during 2022 Terra collapse). (3) Slashing risk (if Lido validators misbehave, stETH supply could be slashed, though insurance exists). (4) Centralization concern (Lido controls ~30% of all Ethereum staking, potentially threatens decentralization). Why LSDs matter: They unlock DeFi composability on top of staking. Before LSDs, staking = passive yield, no additional utility. After LSDs, staking = yield + DeFi utility (lending, LP, leverage). This is why LSD protocols hold $40B+ TVL—they've become DeFi infrastructure.
Using stETH to maximize yield: staking + DeFi combined
You have 10 ETH (worth $30,000 at $3,000/ETH). Strategy comparison: Path A (native staking): Stake 10 ETH directly with Ethereum (solo or via Coinbase). Earn 4% APR staking rewards = 0.4 ETH/year = $1,200/year. ETH is locked, cannot be used elsewhere. Path B (Lido stETH + DeFi): Deposit 10 ETH into Lido, receive 10 stETH. Earn 4% APR staking rewards (same as native, ~$1,200/year). Deposit 10 stETH into Aave as collateral. Borrow 5,000 USDC (50% LTV, safe ratio to avoid liquidation). Deposit 5,000 USDC into Aave, earn 5% APR supply interest = $250/year. Pay 3% APR borrow interest on 5,000 USDC = -$150/year. Net additional yield: $250 - $150 = $100/year. Use the borrowed 5,000 USDC to buy more ETH (1.67 ETH at $3,000), deposit into Lido for 1.67 more stETH, earning additional 4% on 1.67 ETH = $200/year. Total yield: $1,200 (base staking) + $100 (USDC supply-borrow spread) + $200 (leveraged staking) = $1,500/year = 5% effective APR on original 10 ETH. Result: 25% higher yield ($1,500 vs $1,200) compared to native staking, using liquid stETH in DeFi strategies. Risk: If ETH drops 40%, your collateral (stETH) falls below liquidation threshold, Aave liquidates your position. This is leveraged staking, higher yield = higher risk. Conservative users skip leverage, just earn the base 4% in stETH with liquidity benefit.
What People Get Wrong
stETH is always worth exactly 1 ETH
stETH trades on the open market and can depeg. During the 2022 Terra collapse, stETH dropped to 0.95 ETH due to panic selling and liquidity concerns. It recovered to 0.99+ within weeks. The depeg is temporary (arbitrageurs buy cheap stETH knowing it'll return to peg), but it can cause liquidations if you use stETH as collateral. Over long term, stETH trends toward 1:1 + accumulated rewards.
Liquid staking is risk-free compared to native staking
LSDs add risks ON TOP of native staking risks: smart contract bugs (Lido contracts could be exploited), depeg events (temporary but real), and protocol governance risk (Lido DAO could make bad decisions). Native staking has only Ethereum protocol risk. LSDs trade additional risks for liquidity benefit. Higher utility, not lower risk.
You can unstake stETH instantly with no cost
Two options: (1) Swap stETH → ETH on DEX (instant but costs 0.1-0.5% slippage + gas). (2) Withdraw via Lido (7+ day queue, no slippage, but wait time). Neither is free. Compare to native Ethereum staking (27 hours minimum, no slippage, no cost). LSDs are faster if you use DEX swaps, but there's always a cost (time or slippage).
All LSDs are the same
No. stETH (rebasing, updates balance daily), rETH (non-rebasing, value appreciates), cbETH (centralized, Coinbase-run), frxETH (dual-token model). They have different: fee structures (Lido 10%, Rocket Pool 14%), decentralization (Rocket Pool permissionless, Lido curated operators, cbETH fully centralized), and liquidity (stETH deepest, rETH less liquid). Choose based on priorities: decentralization → rETH, liquidity → stETH, ease of use → cbETH.

Questions People Also Ask
- Which LSD should I use: stETH, rETH, or cbETH?
- stETH (Lido): Best liquidity, deepest DEX pools, most DeFi integrations, but concerns about centralization (Lido controls 30% of Ethereum staking). rETH (Rocket Pool): More decentralized, permissionless, but less liquid and slightly higher fees. cbETH (Coinbase): Easiest if you're already on Coinbase, instant on-ramp, but fully centralized (Coinbase runs all validators). Conservative DeFi users: stETH (most battle-tested). Decentralization maximalists: rETH. Coinbase users: cbETH. Or diversify: split holdings across all three.
- Can I lose money with LSDs?
- Yes. Ways to lose: (1) Slashing (if validators misbehave, your staked ETH is penalized, reducing stETH value). (2) Smart contract exploit (Lido contracts hacked, funds stolen). (3) Depeg event (stETH drops to 0.90 ETH, you panic sell, lock in loss). (4) Liquidation (if you use stETH as collateral and ETH price drops, you get liquidated). (5) Opportunity cost (if you could have earned more elsewhere). LSDs are NOT risk-free. They're lower risk than most DeFi but higher risk than holding ETH in a cold wallet.
- What happens to my stETH if Lido shuts down?
- Your stETH represents a claim on actual staked ETH held by Lido node operators. If Lido protocol shuts down (DAO vote, regulatory action, etc.), the underlying ETH still exists on Ethereum. The DAO would likely coordinate an orderly wind-down: unstake all ETH from validators, return proportional ETH to stETH holders (might take weeks due to Ethereum exit queue). You don't lose funds, but liquidity freezes during transition. This is a protocol risk but not a total-loss scenario.
- Do I pay taxes on staking rewards with LSDs?
- US tax treatment (consult your CPA): Native staking rewards are income when received (each validator payout = taxable event at fair market value). Lido stETH rebasing: technically, you receive more stETH daily (income). However, many users only report when they sell stETH (capital gains from cost basis). The IRS hasn't issued clear guidance on rebasing tokens. Conservative: report daily rebases as income. Practical: report only on sale. Rocket Pool rETH: value appreciates (1 rETH = 1.04 ETH after a year), arguably not taxable until sold (capital gains only). LSD tax treatment is murky; consult a crypto tax professional.
- Can I use LSDs on Layer 2s?
- Yes. You can bridge stETH, rETH, cbETH to Arbitrum, Optimism, Base, and other L2s. Once on L2, use them in L2 DeFi protocols (Aave on Arbitrum, Aerodrome on Base). Benefit: same yield (staking rewards continue accruing) + L2 low fees (cheaper to manage positions). Bridge using official bridges (Arbitrum Bridge, Optimism Gateway) or third-party bridges (Across, Hop). Bridging takes 10 minutes L1→L2, 7 days L2→L1 (standard L2 withdrawal time).
